The RBI Governor has sparked a fresh debate over India’s currency outlook after stating that the Indian rupee may now be undervalued following its recent depreciation against the US dollar. The observation has drawn attention from economists, investors, and market participants, as it signals a nuanced view of India’s exchange-rate dynamics rather than an immediate shift in monetary policy. The remarks also highlight the Reserve Bank of India’s continued focus on ensuring orderly market conditions while allowing the currency to remain largely market-driven. 

The statement comes after the rupee experienced sustained weakness amid global economic uncertainty, elevated crude oil prices, and capital outflows from emerging markets. According to the central bank’s assessment, the rupee is not overvalued despite its recent fall. Instead, it may actually be trading below its fair value when measured against broader economic fundamentals.

This assessment is based partly on the Real Effective Exchange Rate (REER), an index that compares the rupee against a basket of currencies adjusted for inflation. A REER reading below 100 generally indicates that a currency is undervalued relative to its trading partners. Recent data suggest India’s REER has fallen significantly, reinforcing the RBI Governor‘s observation that the rupee may now be priced below its equilibrium level. 

An undervalued currency carries both opportunities and challenges for an economy like India.

On the positive side, a weaker rupee makes Indian exports more competitive in global markets. Sectors such as information technology services, pharmaceuticals, engineering goods, textiles, and agricultural exports may benefit as their products become relatively cheaper for overseas buyers.

However, India remains heavily dependent on imports, particularly crude oil, electronics, and industrial machinery. A weaker currency increases the cost of these imports, potentially pushing up inflation and raising production costs across several industries.

The RBI Governor has nevertheless emphasized that exchange-rate management is not about defending a particular numerical level. Instead, the central bank aims to prevent excessive volatility and speculative movements while allowing market forces to determine the rupee’s value. 

Financial markets reacted positively to the comments. Investors interpreted the statement as a sign that the Reserve Bank remains confident about India’s macroeconomic fundamentals despite external pressures.

Currency traders also viewed the remarks as reassurance that the central bank believes the rupee’s weakness does not necessarily reflect structural weakness in the Indian economy. This confidence contributed to improved market sentiment, with the rupee strengthening in subsequent trading sessions while equity markets also registered gains. 

Although domestic fundamentals remain relatively stable, India’s currency continues to face pressure from international developments.

Higher US interest rates have encouraged global investors to move capital toward dollar-denominated assets, strengthening the US dollar against many emerging-market currencies. At the same time, geopolitical tensions, energy-price volatility, and uncertain global growth have increased demand for safe-haven investments.

The RBI Governor has acknowledged these external risks while maintaining that India’s balance of payments remains manageable and foreign exchange reserves continue to provide an important buffer against sudden market disruptions.

Unlike countries that actively defend fixed exchange-rate targets, the Reserve Bank follows a flexible exchange-rate framework.

The central bank intervenes primarily to smooth excessive volatility rather than to maintain any predetermined exchange rate. This approach allows market forces to determine the long-term direction of the rupee while limiting abrupt swings that could destabilize financial markets.

The RBI Governor reiterated that the Reserve Bank possesses sufficient policy tools, including substantial foreign exchange reserves, to address disorderly market conditions if necessary. However, intervention remains focused on ensuring stability rather than artificially strengthening the currency. 

Economic experts remain divided over whether the rupee is genuinely undervalued.

Some analysts argue that weaker capital inflows and changing global financial conditions naturally justify a lower exchange rate. Others believe the depreciation has exceeded what economic fundamentals warrant, making the current valuation attractive over the medium term.

Several economists have also noted that REER is only one indicator among many used to assess currency valuation. Trade balances, productivity growth, inflation differentials, foreign investment flows, and global monetary conditions all play important roles in determining a currency’s fair value.

The RBI Governor‘s remarks therefore represent an informed assessment rather than a definitive prediction about future exchange-rate movements. 

The central bank’s latest assessment underscores confidence in India’s economic resilience even as global uncertainties persist. Whether the rupee strengthens in the coming months will depend on several factors, including foreign investment trends, oil prices, inflation, and developments in the global economy.

For businesses, exporters, importers, and investors, the message from the RBI Governor is clear: while the Reserve Bank remains vigilant against excessive volatility, it continues to support a market-driven exchange-rate framework backed by strong macroeconomic fundamentals. As global financial conditions evolve, policymakers will likely continue balancing currency stability with broader objectives of sustainable growth and price stability.
